Accounting Software for a Small Business


Can you do your accounting the old fashioned way with a ledger book? Yes, you can, but with all the accounting software out there, why would you?

In general, you probably wouldn't, but I do know of a number of small businesses that have tracked their accounts in Excel for the first few years while waiting for the company to generate enough cash to buy an accounting package.

I don't recommend this strategy because basic accounting software is not that expensive and keeping appropriate track of your accounts is important for your business. Keeping a good account allows you to track your profitability by customer, allows you to understand how your employees spend their time, and allows you to understand how your marketing dollars drive your sales.

Make sure when you get your software that you are able to:
Track every revenue item and every expense by customer or job type.
You are able to customize your expense categories.
The reports that you can run will give you a good understanding of how money flows through your business.
Keep time by employee and run reports showing time by customer.
Download your data to your accountant's software system.
Have more than one seat license to use the product.
The three packages often recommended for small businesses are QuickBooks Pro 2008, Peachtree Complete Accounting 2008, and for Mac users: Myob Accountedge 2007 for Mac Also Includes Network Edition. (QuickBooks Pro also has a Mac addition and MYOB has a PC addition).

From my discussions with business owners, the majority start out with QuickBooks, but don't like it that much. Peachtree seems to be the favorite, but it is not available on the Mac. Any of these packages are fine for a small business, but please make sure that you have an accountant help you set up your accounts if you do not understand accounting yourself. The software will only benefit you if you understand what it is telling you.

Another note: if you are doing Department of Defense contracts, you must comply with the DCAA (Defense Contract Auditing Agency) accounting rules. A lot of specialty accounting firms would have you believe that you must have special software to be DCAA compliant. In many cases, special software will make it easier, especially if you have multiple contracts over multiple years. If you are just going for an SBIR or two, the above mentioned accounting packages can be used and can be DCAA compliant. Go to the DCAA website and click on the menu item: Standard Audit Programs. About half way down is the Preaward Survey of Prospective Contractor Accounting System. The DCAA will do an audit of your accounting system prior to beginning an award and this is the check list they will use to make sure your accounting system is up to their standards.

IRS Use of Small Business Electronic Accounting Files in Audits


Since 2010, the IRS has been requesting small business electronic accounting files in audits. IRS agents have even been trained in using QuickBooks and Peachtree accounting files in examinations of small business taxpayers. The main issue most practitioners have with providing these files is that they can't limit the file to the year under examination. Practitioners are concerned because many believe that IRS agents will review transactions in years not under examination.

Before 2010, the IRS limited its use of electronic accounting records in audits to large business taxpayers - mainly those with assets greater than $10 million. However, because most small businesses use off-the-shelf or cloud-based accounting software, the IRS believes that it can make audits more efficient by using electronic records instead of having auditors go through taxpayer-provided printouts of financial records.

The IRS has trained 1,100 of its agents -- about one agent per each local audit group -- to be proficient in QuickBooks and Peachtree software programs. At the initial audit contact, IRS auditors are requesting back-up files that contain the year under examination. The auditor will run reports against the data to look for large, unusual and questionable items. The IRS will also analyze the records for recordkeeping accuracy. This highlights another concern for practitioners: client errors. Many business owners are using software programs to reduce bookkeeping costs. As a result, there may be many errors that accountants must correct before completing the tax return. The IRS may perceive these corrections as taxpayer noncompliance, which may cause the IRS to use additional audit techniques to verify the accuracy of the accounting records.

Some taxpayers and practitioners are resisting providing entire back-up files to the IRS, saying that the entire file isn't necessary. However, there is no alternative unless the taxpayer is willing to find an outside service to parse the data for the year under examination only. Some practitioners are providing these redacted files with summary data from prior and subsequent years. In some cases, the IRS appears to be accepting this format, but this is not the formal IRS position.

The IRS clearly states its position in "Use of Electronic Accounting Software Records; Frequently Asked Questions and Answers," on IRS.gov:

"Condensed data is not acceptable for the tax year(s) under audit. However, if you choose, the company data file can be condensed (through the clean up or purge feature) for dates prior to the year(s) under audit, as long as they do not include transactions created or changed for time periods under audit, or for transactions from prior years that have an effect on the years under audit."

Practitioners can expect to see an increase in IRS requests for back-up files and should also expect the IRS to clarify which data fields are acceptable to provide in an audit. Small business accounting software companies will most likely build options into their programs in the future.

In the meantime, practitioners should alert their clients that the IRS will scrutinize bookkeeping practices if their clients are selected for audit. Clients will need to be more careful about how they enter transactions and should be prepared to clearly explain any voided or restated transactions.

Web Based Accounting: LessAccounting

Summary: LessAccounting looks like a straightforward Web based accounting solution. Their pitch seems to be, "Easier than Quickbooks" and having used Quickbooks, that sounds appealing to me!

Be aware though, that their target market is small business and freelancers (i.e. non-complex business structures). From their features page:

"We (the Less Everything Team) developed the Less Accounting software after getting fed up with every CPA telling us to use Quickbooks, a product that we found to be overly complicated and buggy with a Mac. So, we built the software for ourselves without any add-ons or confusing features. We just needed to to manage our contacts, money in, money out and reports. That was it! FreeAgent is what I call a "closed loop system", helping you communicate and track everything dealing with a job from start to finish. It even goes beyond the loop when needed by wrapping up loose ends like what you owe Uncle Sam. It's simple, elegant and just what their target market needs.

Features: The included features are very interesting; standard accounting with a Web 2.0 twist. My favorite feature is the tracking capability that tracks an estimate through acceptance, invoicing and billing. Handy! Included:

IRS Use of Small Business Electronic Accounting Files in Audits


Since 2010, the IRS has been requesting small business electronic accounting files in audits. IRS agents have even been trained in using QuickBooks and Peachtree accounting files in examinations of small business taxpayers. The main issue most practitioners have with providing these files is that they can't limit the file to the year under examination. Practitioners are concerned because many believe that IRS agents will review transactions in years not under examination.

Before 2010, the IRS limited its use of electronic accounting records in audits to large business taxpayers - mainly those with assets greater than $10 million. However, because most small businesses use off-the-shelf or cloud-based accounting software, the IRS believes that it can make audits more efficient by using electronic records instead of having auditors go through taxpayer-provided printouts of financial records.

The IRS has trained 1,100 of its agents -- about one agent per each local audit group -- to be proficient in QuickBooks and Peachtree software programs. At the initial audit contact, IRS auditors are requesting back-up files that contain the year under examination. The auditor will run reports against the data to look for large, unusual and questionable items. The IRS will also analyze the records for recordkeeping accuracy. This highlights another concern for practitioners: client errors. Many business owners are using software programs to reduce bookkeeping costs. As a result, there may be many errors that accountants must correct before completing the tax return. The IRS may perceive these corrections as taxpayer noncompliance, which may cause the IRS to use additional audit techniques to verify the accuracy of the accounting records.

Some taxpayers and practitioners are resisting providing entire back-up files to the IRS, saying that the entire file isn't necessary. However, there is no alternative unless the taxpayer is willing to find an outside service to parse the data for the year under examination only. Some practitioners are providing these redacted files with summary data from prior and subsequent years. In some cases, the IRS appears to be accepting this format, but this is not the formal IRS position.

The IRS clearly states its position in "Use of Electronic Accounting Software Records; Frequently Asked Questions and Answers," on IRS.gov:

"Condensed data is not acceptable for the tax year(s) under audit. However, if you choose, the company data file can be condensed (through the clean up or purge feature) for dates prior to the year(s) under audit, as long as they do not include transactions created or changed for time periods under audit, or for transactions from prior years that have an effect on the years under audit."

Practitioners can expect to see an increase in IRS requests for back-up files and should also expect the IRS to clarify which data fields are acceptable to provide in an audit. Small business accounting software companies will most likely build options into their programs in the future.

In the meantime, practitioners should alert their clients that the IRS will scrutinize bookkeeping practices if their clients are selected for audit. Clients will need to be more careful about how they enter transactions and should be prepared to clearly explain any voided or restated transactions.

Summary: LessAccounting looks like a straightforward Web based accounting solution. Their pitch seems to be, "Easier than Quickbooks" and having used Quickbooks, that sounds appealing to me!

Be aware though, that their target market is small business and freelancers (i.e. non-complex business structures). From their features page:

"We (the Less Everything Team) developed the Less Accounting software after getting fed up with every CPA telling us to use Quickbooks, a product that we found to be overly complicated and buggy with a Mac. Many people have written many manuals on how to use Quickbooks and PeachTree accounting software. That is because these two software packages are powerful and can be tailored to your exact needs and preferences. As a matter of fact, they even offer different software packages according to the complexities of your company. Then when you download the software it runs you through a series of questions to better understand what aspects of the software you will be utilizing. For example, the way a retail company would set up in QuickBooks is different than the way a wholesale company would go through the set up process. This precision tailoring is a plus.

On the other hand, because accounting is extremely complicated and tax laws are constantly changing, many people are confused on the terminology, concepts and categories used in accounting. I know many determined clients that have learned to use these accounting softwares, but I have never had a client that didn't make a mistake, misuse or misunderstand the software. Just keep in mind that just because you cannot afford to hire the help does not make you an accountant or tax expert. These functions are best left to professionals.
